Indian Markets Struggle as Rupee Stabilizes with Strong Domestic Investments

Indian equity markets have encountered significant challenges this year, trailing behind global counterparts even as domestic investors remain supportive. The MSCI Emerging Markets Index outperformed India by a notable 27 percentage points, underscoring the nation’s status as a “relative-return disaster” for investors this year. Nevertheless, in absolute terms, Indian stocks have avoided a severe decline, primarily due to sustained domestic investments.

From a currency standpoint, the Indian rupee—one of the least performing emerging market currencies in 2025—demonstrates early signs of recovery. Analysts highlight a narrowing current account deficit, projected to reach a mere 0.5% of GDP for FY26, the lowest in two decades, coupled with a strong foreign exchange reserve of $690 billion, sufficient to cover nearly 11 months of imports. These indicators imply that the rupee may have reached its nadir, though risks from state-level populist fiscal practices persist.

In terms of policy initiatives, India’s strategy of monetary easing and the recent GST rate cuts aim to invigorate economic growth. The key question for market analysts is whether these initiatives will spur the anticipated rise in nominal GDP growth. Investors are monitoring sectors that stand to gain, with the property market showing appealing valuations amidst pervasive uncertainty.

However, not every sector is positioned for prompt recovery. The IT services industry, typically a catalyst for India’s stock market, experienced only 1.6% revenue growth year-on-year for Q2 FY26. This decline has resulted in valuation challenges and a cautious atmosphere among investors focused on technology-driven portfolios.

While domestic inflows have provided a buffer, the markets remain vulnerable to fiscal and political shifts, especially on the state front. Experts advise that without a revival in cyclical growth, equity valuations may face increasing pressure, despite some sectors showing pockets of potential opportunity.
